Don't feel bad, I just recently returned myself.
I use a sharp knife to cut any loose paper off and get a sharp edge. Then all I do is a few layers of drywall compound, unless it's a large area, then I might consider using some paper tape.

What a shame. Take something perfectly good, spend a tonne of money to turn it something else. I can understand why you do that to a rundown falling apart piece of junk, but something in that condition... Its worse than the usual plague of vinyl siding, vinyl windows and aluminum flashing and eavest...

treat it like a exterior above grade wall - I would probably use fibreglass (or rock wool), vapour barrier to the inside, house wrap and then cover it with plywood or panelling.
